If the capitalists find out someone is a homosexual they could use it as leverage to turn them and force them to spy... And then Fritz in the back is like "What if we officially endorsed gay culture, started some gay culture magazines, opened some civic centers and discotheques, and generally provided state sanction and support so there would be no need for homosexuals to hide in the first place?"
And that's what they went with. It's so counter to the whole narrative about the accepting and tolerant West. Like not only did the GDR beat them too it, their reasoning was that the persecution of gay people was creating problems for no reason so they just dropped it and flipped their position.
